The Talking Hedge

While everyone will have an opinion on what will or will not happen in the future regarding smoking weed, as opposed to eating it, vaping it, drinking it, or putting it under our tongues, the Cannabis 2.0 consumer is speaking loud and clear about how they plan on smoking weed in the future.

Two data points are starting to emerge about the future of smoking marijuana, the consumer does not want the mess and fuss of trays and papers, and they want as little work as possible to enjoy smoking weed. The most recent data points consumers are showing the weed industry is the continued growth of pre-rolls as a preferred choice to smoke cannabis. Sales of pre-rolls were up over 50% in 2020 despite the COVID-19 pandemic.

One interesting change that may come from this trend is the quality of weed used in pre-rolls. As we covered the subject here, many in the industry believe that pre-rolls are filled with the lowest quality weed left at a dispensary in order to package the schwag or “party mulch” leftovers into a product. If consumers demand better quality cannabis in their pre-rolls, shops that are putting lower quality leftovers into pre-rolls may have to change that habit.

Pre-rolls have become the second-fastest-growing product category, with pre-roll sales increasing by 47% from $640M in 2019 to $941M in 2020. In 2020, pre-rolls had a 10% category market share by total sales, up from 9.5% in 2019, according to Headset.

Why have they performed so well?: 1) A good way for consumers to experiment with flower strains 2) Smaller joints are gaining popularity 3) Easy to use for new entrants to the market

At Belushi’s Farm in southern Oregon, founder Jim Belushi said pre-rolls make up about 35% of his company’s revenue. “Since the pandemic, our joint sales have jumped almost 22% since this time last year,” he added. According to Belushi, the company rolled a quarter of a million joints in 2020. California is still leading the pack with $400.5MM in total monthly sales and a 37% YOY growth compared to Michigan at 154%. 6.1MM of CA customer's purchased on average $65.57 of cannabis per visit versus 1.1MM transactions in Illinois averaging $108.54 per customer.

Brand concentration was the most competitive In Washington State at 22%, were Smokey Point Productions (SPP) introduced Regular - Candy Jack (3.5 g) into the market early February, selling over $10K by the end of the month with an average item price of $11.33. SPP has also sen its WA Flower sales grow 8.8% YOY.

#PSA Federal prosecutors charged former Eaze CEO, who allegedly duped banks into processing $100 million in credit card-based cannabis sales.

In 2019, Eaze was sued by another in-state delivery brand, Herban Industries, over claims that Eaze gained a market advantage using routed transactions and shell companies in Europe for credit payments.

Increasing cannabis stock prices have caused issuers to raise greater amounts of equity capital and less debt. Debt issuance declined steeply from its peak of $1.4 billion in Q2:19 to an average of under $350 million per quarter for the last several quarters. Public cannabis companies trade at high EBITDA multiples. Public companies are taking advantage of historically high EBITDA multiples to raise growth capital through equity issuances. Canadian debt issuance has fallen more significantly than that of the U.S. and credit IS part of the problem. Pummeled by excess capacity induced price declines, inadequate retail capacity, and bloated cost structures, several of the big LPs appear to have made only marginal progress towards positive EBITDA. However, debt issuances will increase as equity markets ebb and flow, and offer an attractive (non-dilutive) source of capital for the industry. Major institutional debt funds are just beginning to enter the market attracted by those companies with strong real estate portfolios, healthier balance sheets and consistent fundamentals. Credit quality is NOT the issue for U.S. companies. We estimate that the top ten U.S. companies by market cap have an incremental debt capacity of about $3.4 billion (4x consensus 2021 EBITDA less existing debt and leases). Debt/market cap of the group is less than 10%. These are debt statistics that rival the high end of the high yield credit market.
